Im wondering what is keeping GH from making a more realistic looking guitar? The ones that come with their systems are pretty childish looking (especially the fret keys) and feel horrible while playing, imo.

Because they are using a generic design after Gibson tried to ditch them.

I think plenty of players of the GH games actually prefer that design. The colored fret buttons are sort of iconic of the GH franchise in general.
And I'd bet Red Octane has some say in keeping the controllers they produce consistent.
The Guitar Hero World Tour guitar looks sort of strange, like some guitar a kid would design. And after all that fuss and cool look of the Les Paul they made for GHIII.

Personally, I couldn't stand the look or length of the GH World Tour Guitar. But I have two GH 3 Guitars as well as 2 RB 2 ones. I like the RB 2 ones because I can play for a long time with the RB ones. the stretching of my pinky and space between the frets on the GH 3 guitar causes my hand to hurt and miss notes on screen. If the strum wasn't noisy I'd love it, the RB one is a bit flimsy to me and I feel like its gonna break when I strum up and down (so usually I just try to strum in one direction.)

As was mentioned above, they had to come up with a generic crappy design after Gibson tried to sue them for a patent related to copying rhythm games, despite taking their money for use for the guitar designs.

I am aware, that still doesn't mean they had to come up with a silly design.

I think to be fair it'd be fairly difficult to come up with a body design (at least) that wouldn't get you sued in today's market. Fender/Gibson/Gretsch really hold all the cards when it comes to standard body shapes.
